Inventory shrinkage is the difference between what your inventory records say you should have and what a physical count reveals you actually have. It’s the gap between expected and actual — and it costs U.S. retailers alone over $100 billion per year, according to the National Retail Federation.

For supply chain and warehouse operations, shrinkage isn’t just a financial leak. It distorts inventory records, corrupts demand data, causes phantom stockouts, and generates cascading errors that undermine every other inventory management process you have.

Understanding shrinkage starts with understanding why it happens — which turns out to be a far more varied set of causes than most operations assume.

The Four Causes of Inventory Shrinkage

1. Theft (External and Internal)

Retail operations typically attribute 35-40% of shrinkage to shoplifting and 28-35% to employee theft. The employee theft component is consistently underestimated because it’s more systematically concealed.

In B2B warehouse and distribution contexts, the percentages shift: external theft (cargo theft, supplier fraud, receiving dock manipulation) plays a larger role. 2. Administrative and Process Errors

Process errors are often the largest single category of shrinkage in operations with strong loss prevention programs — and the most actionable. Common sources:

Receiving errors: quantity accepted doesn’t match quantity invoiced, or product received but transaction logged incorrectly.

Unit of measure errors: an item received as “cases” processed as “eaches,” or vice versa. Creates large apparent discrepancies.

Pick errors: wrong quantity picked against an order. Customer receives too many (shrinkage at fulfillment) or too few (unresolved short-ship).

Return processing errors: customer returns not processed correctly — credited but not received back into inventory, or received into wrong location.

Transfer and intercompany errors: stock moved between locations or facilities without corresponding system transactions.

Expired or damaged write-offs not processed: product that becomes unsaleable but isn’t written off, leaving phantom inventory in records.

3. Vendor Fraud and Short-Shipping

Supplier-side shrinkage is significant in operations with weak receiving controls. Forms include:

  • Short-shipping (sending fewer units than invoiced)
  • Substitution (shipping lower-value items)
  • Inflated invoicing for damaged or returned product
  • Fictitious returns

Robust receiving processes — counting, scanning, and verifying every delivery against the PO — are the primary control.

4. Damage and Spoilage

Product that becomes unsaleable due to damage in handling, storage, or transit. In food and pharmaceutical supply chains, this also includes temperature excursions and expiration.

The shrinkage here often isn’t the damage itself but the failure to process a write-off transaction when the damage is discovered.

How to Calculate Inventory Shrinkage

Shrinkage Rate (%)

Shrinkage Rate = (Book Inventory - Physical Inventory) ÷ Book Inventory × 100

Where:

  • Book Inventory = the inventory value your records say you should have
  • Physical Inventory = the value of inventory you actually counted

Example:

  • Book inventory value: $2,400,000
  • Physical count value: $2,280,000
  • Shrinkage = ($2,400,000 - $2,280,000) ÷ $2,400,000 × 100 = 5%

Converting Shrinkage Rate to Dollar Impact

A warehouse with $20M in annual COGS and 1.5% shrinkage is losing $300,000 per year to shrinkage before any process improvement effort. For most operations, bringing shrinkage from 1.5% to 0.8% — a reduction achievable with moderate investment in controls — represents a larger profit improvement than most operational efficiency projects.

High-Risk Categories

Certain product characteristics correlate strongly with higher shrinkage:

CRAVED items (Concealable, Removable, Available, Valuable, Enjoyable, Disposable): consumer electronics, cosmetics, liquor, pharmaceuticals, fashion accessories. These require higher-intensity controls.

High-unit-value items: low volume but high value per unit — small-format theft has disproportionate impact.

High-velocity, small-format items: easy to conceal, easy to steal in quantity.

Products with liquid secondary markets: items easily resold make theft more attractive.

Reduction Strategies by Cause Category

Reducing process-error shrinkage

Blind receiving: receiving staff count and record what’s in each delivery before checking the PO or invoice. This prevents anchoring bias (counting until you reach the expected number) and surfaces discrepancies immediately.

Mandatory discrepancy documentation: any receiving variance above a threshold triggers a formal discrepancy report with photograph, supplier notification, and credit request.

Barcode/RFID scanning at receiving: scan every item into the correct location immediately at receipt. Eliminates hand-transcription errors.

Automated unit of measure validation: system checks prevent recording 12 units when the item is sold by the case and should be 1 case = 12 eaches.

Return merchandise authorization (RMA) process: structured returns process that credits customers only when product is physically received and verified.

Access control and segregation: limit who can enter high-value storage areas. Separate receiving dock access from outbound shipping.

CCTV coverage of key areas: dock doors, high-value storage, picking stations.

Procedural controls for high-value items: dual authorization for picking, shipping, or disposing of high-value SKUs.

Vendor audit rights and receiving verification: for supplier-side fraud, contractual audit rights and systematic invoice-vs-received reconciliation are the primary controls.

Background screening for access to high-value inventory: the correlation between internal theft risk and pre-employment background screening is well-documented.

Reducing damage and spoilage

Proper storage conditions by product type: temperature, humidity, stacking limits — most damage shrinkage is preventable through correct storage.

FEFO (First Expired, First Out) picking: ensures oldest expiry dates are consumed before newer ones.

Damage reporting workflow: integrate damage write-offs into the WMS so inventory records update immediately when product is identified as unsaleable.

Vendor packaging standards: if product is consistently arriving damaged, the packaging specification needs to change. Document and escalate.

Building a Shrinkage Reduction Program

A structured approach to shrinkage reduction:

1. Establish baseline. Run a full physical count or use cycle counting data to establish current shrinkage rate by category and location.

2. Root cause analysis. Classify discrepancies by cause. Where is the shrinkage actually coming from? The answer drives which interventions to prioritize.

3. Quantify the opportunity. Calculate the dollar value of reducing shrinkage to industry benchmark. This is your maximum investment justification.

4. Implement controls by priority. Process error controls first (highest ROI, lowest investment). Physical security second. Technology solutions where manual controls have failed.

5. Track and measure. Monitor shrinkage rate monthly. It should decline over the first 6-12 months of a systematic program.

6. Maintain. Shrinkage reduction isn’t a one-time project — it requires sustained attention. High employee turnover, rapid SKU expansion, and seasonal volume spikes all tend to spike shrinkage rates without active management.
